update: just tried my eyetoy (in case it matters, it's the silver edition) on a fresh install of ubuntu 9.04, and it worked right out of the box without any tweaking, recognized by cheese and by ekiga with no problems. only thing is that it has to be set to 640x480 resolution, the lower resolution shows some streaky lines in the output.
hope this info helps someone.

I just followed the bit about editing /~/.Skype/config.xml and now it works. YAY!
Awesome, nanotube - thank you for this heads up!
So the Eyetoy works out of the box now, great but there is still a problem with the resolution being too high for programs like Skype and aMsn. Is there a way I can shrink the eyetoy's resolution to 320 x 240?
--EDIT--
Okay I answered my own question if anyone wants the solution. I used Webcam Studio. It lets you choose a large res cam for input and then outputs at lower res through a virtual webcam. Fairly easy to install:

@ Kasami
Can you outline excatly what you did to sort out the eyetoy so that Skype works?

I haven't tried it yet, wanted to know what to do first!
I take it you just run Webcan Studio, set some options, then fire up Skype and choose a "virtual" webcam sources generated by Webcam Studio?

That's pretty much it. On start up of Webcam studio a message should say that there is a virtual cam running if not Vloopback is either not running or you don't have permission to use it.
You add the source Eyetoy then right click on it and choose "capture size" then the size you want it to input as. That's pretty much it.
Hmmm
Can get a picture in webcam studio but it is very slow, then when I try to run Skype and choose a video source, no sign of a virtual webcam and it just crashes closed (Skype).
