i have intel integrated graphic card and samsung 14" monitor.

description: VGA compatible controller
product: 82865G Integrated Graphics Controller
vendor: Intel Corporation
physical id: 2
bus info: pci@0000:00:02.0
version: 02
width: 32 bits
clock: 33MHz
capabilities: pm vga_controller bus_master cap_list rom
configuration: driver=i915 latency=0
resources: irq:16 memory:f0000000-f7ffffff memory:f8100000-f817ffff ioport:c000(size=8)
However I have tried to change the settings of resolution through System>>Preferences>>Monitors, then my screen size is reduced and even the position of mouse is not properly mapped. and I am restricted only 800x600 resolution, this is causing all application windows to have large site, previously I used to get 1024x768 with no problems in windows.
Will changing this from ubuntu->xubuntu help to get 1024x768 resolution what should I do now?

You have three choices. First you could download and burn Xubuntu to a Live CD and try it, adviseable. Second you could install Xubuntu desktop to your Gnome and change it at the login page. Finally you can go all out and just install Xubuntu in place of your present system. The first is adviseable then you will have a disk to install with too. The second depends upon how much HD space you have to spare. I believe you can't go wrong with Xubuntu, but then, I am a fan of XFCE.
