I'm thinking about switching my XP image out for Windows 7 but wondering how much slower it will run on my 3.5 year old Core 2 Duo cpu.

You should be fine, I run Guests Windows 2000, XP and Win7, sometimes all 3 simultaneously without a problem. Any dual core with virtualization will do.
