I'm tearing my hair out over this. I try to set an avatar for an MSN account in Empathy, once selected however, nothing happens, I go back into "Personal Information" and the avatar has reverted to the grey man.
Anyone know how to fix this?

I set my avatar in Empathy by going to Edit > Personal Information, click on the "gray man". Point the dialog box to a png or jpg appropriately sized, and click close. FYI, I use a 95 by 95 pixel .png image which works for me.
Now above my status indicator in the indicator applet my avatar shows.
