I actually have no clue.. but I like the idea... seems exactly what *Vista Ultimate* does
I sure wanna know.. how to on Linux

yes, it's possible, with vlc 1.1.x, anyway.
tools>preferences>video(don't expand the + sign)>1/2way down you can toggle "enable wallpaper mode"
the "directx wallpaper" button beneath fullscreen/always on top is defunct.(duh, it's ubuntu) so the vid should go straight to wallpaper after toggling that one setting.
still buggy, on the smaller of my screens, the video is scaled to 1/4screen, there might be some more options, idk, but it works for me!
now we just need to get projectm/vlc/wallpaper mode to play nice...
