Had to change 'localhost' to 127.0.0.1 to make it work..
127.0.0.1 fixed the problem for me.

I reinstalled Ubuntu 8.04 yesterday (VMWare screwed the old one up) and ever since I've been trying to reduce the size of the gnome-panel from its default 24 to 20...

Try this before starting xserver:
sudo rm /tmp/.X0-lock
hit enter and enter your password.
now type 'startx'
